Display env is set and xhost+ is also executed. I did verified using ssh and displaying xterm on my vnc session. It worked perfectly fine.

A quick way to see if it's an X issue is to run "xhost +", which will
allow any machine to display X applications on your display.

Speaking of which, make sure your DISPLAY environment variable is set
correctly.

qstat -f

shows no errors in the interactive queues? Did you setup a dedicated  
queue for interactive jobs? Any default requests in the complex  
definition or $SGE_ROOT/default/common/sge_request?

qsh will start a xterm session with a direct connection, hence no  
firewalls on port 6000+ are alllowed; is qrsh/qlogin working?
